I just need to find the type of heat press transfer paper that does not allow the clear part of the transfer to be left on the shirt when letters are applied.

I tried some "print works" t-shirt transfer paper but it looks really bad because the letters are not sepearted with space...there is clean transfer paper in between.
I need it so it looks like silk screen.

Heat Transfer Vinyl is what you're looking for. You can order precut text from a lot of companies out there, or you can get a vinyl cutter and do it yourself.

Also ...is there a macnhine that cuts out shapes, numbers and letters of transfer paper?

The vinyl cutter would do all of that for you. If you wish to print images on transfer paper and then trim around them using a cutter, be sure to get one with an optic eye feature. The Roland GX-24 is the one I recommend.
